Liquidity Concepts

Where smart money hunts and reverses

Liquidity is the fuel that moves price. Understanding where it exists and how institutions hunt it is key to advanced trading.

External liquidity: - Buy-side: Stops above swing highs (money waiting to be taken) - Sell-side: Stops below swing lows

Internal liquidity: - Fair Value Gaps: Imbalances within price action - Order blocks: Unfilled institutional orders

The institutional pattern: 1. Price approaches liquidity pool (cluster of stops) 2. Smart money pushes price through to trigger stops 3. Stops get filled → smart money takes opposite position 4. Price reverses aggressively

This "liquidity sweep → reversal" pattern is the foundation of institutional trading.

Pro tip: Draw out equal highs/lows — these represent obvious liquidity that smart money will target.

Common mistake: Always buying breakouts above swing highs. Better: Many breakouts are liquidity sweeps designed to trigger stops before reversing.

Key takeaways

  • External liquidity = stops at swing points
  • Internal liquidity = FVGs and OBs
  • Sweep → reversal is the core institutional pattern
  • Smart money needs liquidity to fill large orders
